How do FII flows affect the Indian rupee and stock market?
Heavy FII buying increases demand for Indian rupees (they convert foreign currency to INR to buy stocks), strengthening the rupee. FII selling increases dollar demand, weakening the rupee. Rupee depreciation can trigger more FII selling (forex loss concern), creating a vicious cycle during EM selloffs.
