How are ESOPs taxed in India?
Two taxable events: (1) At exercise: difference between fair market value and exercise price is taxed as perquisite income (added to salary, taxed at slab rate); (2) At sale: capital gains on difference between sale price and FMV at exercise. LTCG (held > 12 months from exercise): 10% above ₹1 lakh. STCG: 15%. Startup ESOPs have a 5-year deferral on perquisite tax.
What is vesting in ESOPs?
Vesting is the schedule by which employees earn the right to exercise their options. Typical 4-year vest with 1-year cliff: no options vest in year 1 (cliff), then 25% vests after 1 year, and 1/48th vests monthly for 3 more years. Leaving before vesting means forfeiting unvested options. Accelerated vesting on M&A is common.
